Should I set the video resolution to my TV's resolution or something generic like 640x480? My TV's resolution is 1366x768 if it matters.

What kind of video are you going to be converting? If the source video is for example a divx movie that has a resolution of 512 X 320, then upconverting the video to a much higher resolution will result in loss of quality. Now if its a DVD movie then your options are greater but will use much more disc space with less quality loss.
In my personal experience. I downloaded Charlie and the Chocolate Factory which was a 700 MB divx video. I converted it using Red Kawa at 720 X 480 AVC. I also own the DVD. Playing the DVD and the converted video side by side I could not tell the difference in the two unless I was sitting 3 inches from the TV. Red Kawa does a remarkable job of properly converting videos. This is on a standard def tv though. I have no experience with and HDTV but im asuming that Red Kawa will yeild similar results with higher resolutions as long as the source video is of higher quality.
For you I would look for 1.4 GB Video rips, Not the standard 700 MB. Hopefully someone here has experience with HD Converting.

I would keep it the rez of the file you have and not to any changes if you don't have to. Make a bigger rez file will make the file bigger. Now on a ps3 you can zoom the video to the size of your video output. Yes it won't look as good as if you had true 1080p content. you will still have the same problems that you would have if you changed the rez up, unless you are using an other program to smooth the video.
