360 should it be fullscreen

I have struggled with this for long time now trying to figure out how movies should display on my 360. So I will first start with my setup.

42" Plasma 1080i
360 hooked up with component cables. running at 1080i

I have pulled some samples to try on my 360.

1. 720p xvidHD but it doesn't fill the screen. I even switched the xbox to 720p and it still isn't fullscreen.

2. 1080p mkv that converted with Videora using the 1080p profile and it still doesn't fill the screen.

I guess I am confused as to what I should be seeing.

I have both an xbox but I am either getting xbox live or a harddrive. What should I get?
